The Jumpstart Our Business Startup (JOBS) Act, enacted in 2012, allowed startup companies and small businesses to offer and sell securities to the general public through crowdfunding. The Securities and Exchange Commission enables eligible companies to participate in crowdfunding under the following rules:

  • All transactions must take place online through an SEC-registered intermediary, either a broker-dealer or a funding portal.
  • Companies can raise a maximum total amount of $1,070,000 through crowdfunding offerings in a 12-month period.
  • Individual investors are limited by the amount they can invest across all crowdfunding offerings in a 12-month period depending on their annual income or net worth.
  • Disclosure of specified information is required in filings with the SEC, investors, and the intermediary facilitating the offering.

According to the SEC, crowdfunding investments can only occur via a broker-dealer or a funding portal. The Financial Industry Regulation Authority (FINRA) is a government-authorized non-profit organization authorized under Section 15A of the Exchange Act to oversee U.S. securities firms. Broker-dealers and funding portals are required to become members of a registered national securities association, and since FINRA is the only such association, all crowdfunding intermediaries are required to become FINRA members.

The SEC released their Regulation Crowdfunding Study in June 2019. It concluded that there were 45 funding portals and nine registered broker-dealers that participated in at least one crowdfunding offering (excluding withdrawn offerings). The majority of companies raising capital through crowdfunding between May 2016 and December 2018 were relatively small and early in their lifecycle. An estimated 1,351 offerings (excluding withdrawn filings) sought a median minimum target amount of $25,000 and the median maximum amount of $500,000. Most offerings were conducted through funding portals, suggesting market specialization, but this is partly due to the compliance and oversight costs faced by broker-dealers.

The Carolinas and Georgia saw seven transactions involving crowdfunding during 2019. Boon, Inc., a health care technology company in Durham, NC, raised $0.14 million through crowdfunding platform Wefunder Portal, LLC, a FINRA-registered portal. SimpleShowing Holdings, Inc., a real estate operating company located in Atlanta, GA, raised $1.07 million through OpenDeal Portal, LLC, another FINRA-registered portal. The Carolinas and Georgia’s transactions raised a total of $2.50 million with an average of $0.36 million per transaction through crowdfunding. All transactions that took place in the Carolinas and Georgia during 2019 occurred through FINRA registered funding portals.

Along with the SEC, FINRA helps to ensure crowdfunding intermediaries are compliant with FINRA rules and Regulation Crowdfunding. FINRA believes that funding portals are aware of their compliance obligations. Moreover, despite many of the intermediaries’ lack of prior experience being regulated, FINRA maintains its strict oversight, which puts investors at ease knowing FINRA is working on their side.

StartEngine, one of the largest crowdfunding portals, was approved as a broker-dealer in July 2019. StartEngine’s co-founder and CEO, Howard Marks, believes, “Equity crowdfunding is now a real alternative, and soon it will be mainstream. The future of finance is with the crowd.” Looking forward, one study expects the United States’ transaction value to increase by an annual growth rate of 5.4% between 2020-2023. This would result in a total amount of $915.2MM issued through crowdfunding by 2023. The SEC does not currently have any plans to update its Regulation Crowdfunding requirements.

With FINRA’s regulation over crowdfunding portals and broker dealers, we believe crowdfunding purposed for various end uses (new businesses fundraising, films, charitable causes) will continue to grow and evolve. The restrictions on amount of capital that can be raised in a 12-month period set to $1MM will restrict the growth in the total amount of capital raised through crowdfunding, especially since the longstanding, traditional private placement structures under Rule 506 of Reg D don’t place restrictions on the total amount of dollars raised.
